Echoes of 1929 as AI Euphoria Pushes Market Valuations to Historic Heights

Investors are beginning to wonder if the current gold rush in artificial intelligence is leading toward a cliff. Since October 2022, the S&P 500 has climbed nearly 120 percent, but beneath the surface of this massive surge lies a worrying lack of balance. While a few tech giants are pushing indices higher, more than a quarter of the stocks in the S&P 500 have plummeted 40 percent or more from their peaks. This divergence has caught the attention of skeptics like Michael Burry and Ray Dalio, both of whom warn that we are witnessing a textbook bubble reminiscent of the dot-com era.

The most alarming evidence comes from the cyclically adjusted price-to-earnings ratio, known as the CAPE ratio. Developed by Yale economist Robert Shiller, this metric strips away short-term volatility to show whether stocks are overpriced compared to their ten-year inflation-adjusted earnings. Currently, this ratio has soared above 40, marking its second highest level in history. Looking back over 150 years, there have been only two other instances where valuations reached such extreme heights: immediately preceding the Great Depression in 1929 and during the height of the late nineties tech bubble. On both occasions, these peaks served as precursors to devastating crashes.

Despite these ominous historical parallels, financial experts caution against panic selling or attempting to time a market exit. Data suggests that missing just ten of the best trading days over three decades can slash total returns in half, often because those biggest gains occur during volatile bear markets or early recovery phases. Trying to predict exactly when a crash will happen frequently costs investors more than the actual correction itself.

Instead of chasing a perfect exit strategy, seasoned pros suggest following the philosophy of legendary investor Peter Lynch. By focusing on long term growth rather than short term swings, investors typically fare better through consistent contributions to diversified funds. Whether someone buys at a peak or a valley each year tends to matter very little over several decades. For most people, staying invested and ignoring the noise remains the safest bet for building wealth regardless of what history predicts about today’s prices.
